Let,
Cost price of 1 litre pure milk = a
Volume of water mixed in 1 litre milk = b
∴ Cost price of water mixed 1 litre milk = a - a × b
Profit = 20%
Selling price = Cost price of 1 litre pure milk = a
∵ Selling price = Cost price + Profit
⇒ a = (a - a × b) + 0.20 × (a - a × b)
⇒ (a - a × b) × 1.20 = a
⇒ (1 - b) × 1.20 = 1
⇒ 1.20b = 1.20 - 1
⇒ b = 0.20/1.20 = 20/120 = 1/6
∴ Volume of water mixed in 1 litre milk = 1/6 litre

The above solution is done by cost price method but there is one more method to solve this type of questions i.e by quantity method
Let,
Initial quantity of pure milk = A
Quantity of water mixed = Quantity of pure milk replaced = B
The milkman actually sells (A - B) quantity of pure milk but proposes that he is selling A quantity of pure milk.
Profit  = (Proposed quantity sold -  Actual quantity sold ) / Actual quantity sold
20/100 = (A - ( A-B))/ (A-B)
20/100 = (B/(A - B))
So if B = 20 ⇒ (A -B) = 100 ⇒ A = 120
∴ The volume of the water in present in each litre of mixture = B/A = 20/120 = 1/6
